The benchmark index was on volatile note today as the index
weighted more towards negative territory most part of the day to
finally close in the red with a dip of 13 points. Nestle, Nation Lanka
and Dialog were the largest negative contributors for the day while
turnover remained healthy thanks to a number of crossings totaling
to 9 contributing 63% of the days turnover.
Market has entered a stagnation phase following the upward swing
of the index. Local selling pressure and profit taking are some of
the primary reasons for the stagnation of the index. The New Year
has started off turnovers at healthy levels with bulk of the turnover
being grabbed via off-market deals. Higher level of institutional
and foreign participation is observed with retail investors continuing
in the side lines. We believe the market is likely to go through a
short period of stagnation or decline allowing investors ample
opportunity to accumulate steady counters.
Banking sector counters have been in the limelight of trading today
with a number of counters entering the top performers list. Hatton
National Bank led the list with 2 crossings recorded in the counter
accounting for 1.8mn shares changing hands at LKR146.0. Onboard transactions of the counter were negligible. Sampath Bank
too saw a crossing of 100k shares at LKR201.0 while on-board
transaction noted 2 blocks of 35k and 15k shares changing hands
at LKR202.0. The counter closed the day at LKR202.3 with a gain of
0.2%.

Interest was also prevalent in Commercial Bank and Nations Trust


Bank with the former recording a number of large blocks onboard
including a block of 250k shares at LKR105.0 as the counter
registered a volume of 924k shares during the day to close with a
dip of 0.4% at LKR105.0. The latter saw a block of 400k shares
changing hands at LKR59.0 as its closed at the same price.
Further crossings were recorded in Distilleries, John Keells Holdings
and Nestle. Distilleries witnessed an off-market deals totaling to
1mn shares at LKR180.0 while on-board the counter reach a new
52-week high price of LKR177.0 as the counter closed with a gain of
2.9% at LKR175.0. Aitken Spence and Chevron Lubricants were
counters with notable buying interest as well.

European Stocks Are Little Changed on China Export Data:


European stocks were little changed near a 22-month high before
European Central Bank policy makers meet in Frankfurt today. US
index futures and Asian shares advanced. The Stoxx Europe 600
Index added 0.1% to 288.54 at 9:52 a.m. in London.
Brent Oil Rises to Three-Month High on Signs of Chinese Growth: Oil
rose to its highest level in almost three months in London after
Chinas exports gained more than forecast in December, while
crude imports climbed last year in the nation, the worlds secondlargest fuel consumer. Brent for February settlement on the Londonbased ICE Futures Europe exchange rose as much as USD1.24 to
USD113 a barrel.

Local News
Lankan sovereigns will underperform in 2013: The emerging high-beta sovereigns of Sri Lanka are expected
to underperform over the next 6-12 months, said a leading global banking group, while maintaining a stable
outlook on most Asian sovereigns, adding that positive rating momentum however has largely subsided.
We maintain a cautious view on these sovereigns and recommend an Underweight position in them, as we
expect the fundamental backdrop to remain trying over the next 6 to 12 months, stated Standard Chartered
Bank (SCB), releasing its Credit Alert in January. The other Asian peers whose sovereigns are expected to
underperform are Vietnam, Mongolia and Pakistan. SCB further sees the fair value yield for Sri Lanka at 10 to
20 basis points over Vietnam and for Mongolia at 20 to 25 basis points over Sri Lanka on a duration adjusted
basis. Meanwhile, the Central Bank Governor Ajith Novard Cabraal is reported to have said last week the
country would not go for a sovereign issue this year. However, SCB is of the view that Sri Lanka is likely to
revisit the US dollar bond market in 2013. The report however opined that a new International Monetary
Fund programme would improve investor sentiment and act as a positive catalyst for the bonds, as Sri Lanka
relies on foreign borrowings to finance its large fiscal deficit. Nevertheless, the Credit Alert acknowledged Sri
Lankan sovereigns performed well in terms of valuation in 2012 in line with the broader market. The low
amount of Asian sovereign issuance, investors search for yield and the gradual shift in allocation by global
funds to emerging markets sovereigns should support this space. Since the maiden USD500 mn, five-year
sovereign bond issue at a yield of 8.25% in 2007, Sri Lanka went to the international capital market four
times with another USD500 mn at 7.5% (2009), followed by two issues of 10-year USD1 bn tranches in 2010
and 2011 at 6.25% respectively. The latest issue of 10-year USD1 bn was made in July last year of which, part
of the proceeds was used to repay the maturing USD500 mn bond in October. The issue was made at a cost
of 5.875% with an oversubscription of 10 times, which according to the Central Bank demonstrates the
growing international investor confidence on the country.

Sri Lanka Treasuries yields drop: Sri Lanka's Treasuries yields dropped across maturities with the 6-month
yield falling as much as 18 basis points to 10.81% at Wednesday's auction, data from the state debt office
showed. The 3-month yield dropped 03 basis points to 9.88% and the 12-month yield dropped 03 basis
points to 11.35%. The debt office said LKR28 bn of bills were offered for roll-over and LKR31.3 bn rupees in
bids were accepted. Market participants had put in LKR70.0 bn of bids.

Institutional credibility at stake-SCB Report: The present impeachment process against Chief Justice Shirani
Bandaranayake by the government has raised concerns about the institutional credibility, a leading
international banking group warned in a report released yesterday on Asian sovereigns. the parliaments
recent initiation of impeachment proceedings against the Chief Justice has raised concerns about institutional
credibility, Standard Chartered Bank noted in its report. Despite the governments widespread popularity,

as reflected in its strong performance in Provincial Council elections in 2012, it faces ongoing international
criticism for the role towards the end of the civil war in 2009, and political reconciliation with the Tamil
minority is still at an early stage, it added. The prominent good governance activist and former Ceylon
Chamber Chairman, Chandra Jayaratne this week also urged the local business community to expose
economic and financial repercussions of the ongoing tussle between the judiciary and the legislature. In its
credit alert, SCB while commending the policy correction made in early 2012 by the Central Bank, expected
the growth to pick up to 7.2% in 2013, supported by higher investment spending, strong remittance inflows
and steady growth in the tourism and construction sectors. Given that credit growth has slowed and
inflation is expected to moderate by Q2-2013, the Central Bank is likely to ease monetary policy to support
growth in 2013, the SCB forecasted. On the Fiscal consolidation the report expressed skepticism over
containing the fiscal deficit to 5.8% of GDP because of the overly optimistic revenue targets and projected
the government would overshoot the target to reach 6.5% of GDP. The governments 5.8% fiscal deficit
target for 2013 is based on a 19.2% increase in revenue, which will be difficult to achieve in our view. The
poor performance of the state oil and electricity companies will continue to act as a fiscal drag (the combined
losses of the two entities were 1.5pc of GDP in 2011), the report stated. The bank is also of the opinion that
the countrys external debt is high where the proportion was at USD28.9 bn (48.8% of GDP) while 76%of
which constituted government debt as of December 2011. The maturity profile appears manageable with
short-term external debt at only 9% of total external debt. The bulk of the external debt is from multilateral
and bilateral creditors at concessional rates which lower the debt servicing burden. However, as Sri Lanka
rises to middle income status, the incremental share of concessional funding is declining (48.4pc in 2011,
versus 80pc in 2008), SCB opined.

November tea production declines by 6.1%: Sri Lanka's November tea production recorded a decline of 6.1%
to 29.8 million Killo Grams (Mnkg) compared to 31.8 Mnkg produced during the same month previous year.
High Grown quantity of 7.1 Mnkg has posted the sharpest decline of almost 15% on the corresponding figure
of 8.39 Mnkg followed by Medium Growns at 5.28 Mnkg and Low Growns at 17.4 Mnkg when compared
with 5.6 Mnkg and 17.8 Mnkg of the same month last year. The percentage decreases amounts to 5.9% and
2.0% respectively, Sri Lanka Tea Board statistics revealed. When analyzing January, November production on
an elevational basis ,High Grown quality of 66.5 Mnkg in 2012 recorded a drop of 8.2% on 72.5 Mnkg
produced during the same period last year. Medium Growns at 48.25 Mnkg is a 0.8% below last years figure
of 48.6 Mnkg. Only Low Grown elevation with a production of 184.8 KG has recorded an increase of 2.3 % on
the corresponding figure of 180.66 Mnkg in 2011. The total January -November 2012 production of 299.6
Mnkg is only 0.7% below the last year figure of 301.8 Mnkg mainly due to the increased contribution from
Low Grown elevation.

Draghi Spared as Confidence Swing Quells Rate-Cut Talk: Mario Draghi might be spared from having to
make the thorniest of interest-rate cuts. Improving confidence indicators have eased pressure on the
European Central Bank president to reduce the benchmark rate from a record low, a move fraught with the
unknown consequences of possibly pushing the deposit rate below zero. While officials discussed a cut in
borrowing costs last month, only five out of 55 economists in a Bloomberg survey predict that outcome
today. The rest see the benchmark staying at a record-low 0.75%. ECB policy makers will begin their first
meeting of the year in Frankfurt with the euro-area debt crisis showing signs of waning. A pledge last year to
buy as many government bonds as it takes to stabilize the single currency, buttressed by political progress
on bringing economies of the 17 member states closer together, has eased fears the bloc would fall apart.
The economy does not scream rate cut right now, said James Nixon, Chief European Economist at Societe
Generale SA (GLE) in London. Draghis medicine is working, the economic outlook has improved, the
economy has bottomed out, so why would you cut?

BOE Seen Refraining From More QE as Credit Plan Assessed: Bank of England policy makers will probably
refrain from adding further stimulus to the UK economy today as their new credit-boosting program shows

early signs of success. Governor Mervyn King and the Monetary Policy Committee will opt to watch for
further progress in the Funding for Lending Scheme and keep the target for quantitative easing at 375 bn
pounds (USD601 bn), said all 39 economists in a Bloomberg News survey. Bank of England officials are
looking for signs of strength in an economy buffeted by the euro crisis and Prime Minister David Camerons
austerity drive, the deepest since World War II. While the five-month-old FLS is starting to loosen credit
conditions, the economy remains at risk of succumbing to a renewed recession. The FLS is a much more
direct way to support the economy, Joost Beaumont, an Economist at ABN Amro Bank NV in Amsterdam,
said in a telephone interview. It seems like its starting to pay off and I think they will definitely take on
board these promising signs. For now, I dont think they will do anymore QE, but that can change. UK policy
makers will also hold their benchmark interest rate at a record-low 0.5%, according to another survey. The
decisions will be announced at noon. The European Central Bank in Frankfurt will also keep its benchmark
rate at 0.75% today, according to the median estimate of economists.

China Exports Accelerate With Credit in Recovery Boost: Chinas exports rose more than forecast last month
and a broad measure of credit surged 28%, helping the nations new leaders sustain a pickup in economic
growth after a seven-quarter slowdown. Overseas shipments increased 14.1% from a year earlier, the most
since May, customs administration data showed today, compared with the 5% median forecast in a
Bloomberg News survey of 40 economists. Aggregate financing of 1.63 trillion yuan (USD262 bn), which
includes bank and non- bank lending, was up from 1.27 trillion yuan a year earlier, according to the Central
Bank. Asian stocks extended gains, commodities rose and the Australian dollar strengthened after the
reports spurred confidence that the recovery in the worlds second-largest economy is gaining traction and
global demand is stabilizing. A subdued US recovery and European austerity measures may restrain Chinas
trade this year, while growth in non-bank financing threatens to increase debt risks. This improves the
sequential momentum after weakness earlier in 2012, said Louis Kuijs, Chief China Economist at Royal Bank
of Scotland Plc in Hong Kong, who previously worked for the World Bank in Beijing. Strength in imports last
quarter is also indicative of a further recovery in gross domestic product from the previous period, Kuijs said.
December imports grew 6% after being unchanged in the previous month. The trade surplus almost doubled
from a year earlier to USD31.6 bn.

Consumer watchdog tightens mortgage lending rules on banks: More than five years after the housing
market collapsed, the US government's newly created consumer watchdog said Thursday it will force banks
to verify a borrower's ability to repay loans to ward off the kind of loose lending that helped push the US
economy into recession. The Consumer Financial Protection Bureau said its new guidelines would also
protect borrowers from irresponsible mortgage lending by providing some legal shields for lenders who issue
safer, lower-priced loan products. Lenders and consumer groups have anxiously awaited the new rules,
which are among the most controversial the government watchdog is required to issue by the 2010 DoddFrank financial reform law. "When consumers sit down at the closing table, they shouldn't be set up to fail
with mortgages they can't afford," Richard Cordray, the bureau's director, said in a statement. The new rules
are intended to combat lending abuses that contributed to the US housing bubble, when shoddy mortgage
standards led American households to take on billions of dollars in debt they could not afford. The US
economy is still feeling the after-effects of the bubble, which sparked a global credit crisis after it burst in
2006. As the housing market imploded, banks sharply tightened the screws on lending. Regulators said the
new rules would head off future crises by preventing irresponsible lending, without forcing banks to restrict
credit further. Lenders will have to verify a potential borrower's income, the amount of debt they have and
their job status before issuing a mortgage.
