Introduction
Pengantar
Finding ore deposits is difticult enough, given the uncertainties of geology and
what we know about ore genesis, but the uncertainty associated with exploration
pales into insignificance compared to the uncertainty associated with valuation of
exploration properties.
As defined in the Valmin Code (Aust.IMM,1994) the value, or fair market value,
of a mineral asset, is the estimated amount of money or the cash equivalent or
some other consideration for which the assets should change hands on the date
of the valuation between a willing buyer and a willing seller in an arms length
transaction, wherein each party had acted knowledgeably, prudently and without
compulsion. Value is usually comprised of two components, the underlying or
“technical value” of the asset, which relates to the projected economic or cash
flow derived value, and a premium relating to market, strategic or other
considerations which, depending on the circumstances at the time, can be either
positive, negative or zero.

Value is both time and circumstance specific; asset values and market
premiums or discounts change as overall market conditions and commodity

Market analysts have developed several other techniques for valuing stocks
and analysing performance. These methods mostly depend on analysis of
historic share price movements, the simplest being a graph or chart of the share
price movement over time to elucidate trends in share prices. The so called
“chartists” have developed complicated systems for prediction of short term
movements for stocks. The systems work to some extent, because the market is
‘generally well informed and share prices reflect informed investor confidence or
pessimism about the potential performance of a stock. However, the valuation of
a mining property depends on the present arid future local and global economies.
As with modelling the cash flow of a property, the valuation is only as good as the
data available, the assumptions made by the valuer in forecasting the potential of
the property, and the experience of the valuer in dealing with other, similar mining
ventures.

Within the CAPM there are several concepts which require definition:
Single Period Return (r) - is the discount rate which equates the present value
to the cost of the investment:
If the share price (which is the market valuation of the capital worth of the
company) is taken at the start of a period P0, and the share price plus dividend d
at the end of the period is the present value P1.

The single period expected return e(r) is the, arithmetic mean of the realised
values of r over time. For example, if the values of r for the Gold Index are plotted
for several years, and the mean of the values is calculated at 25%, this means

times, a bivariate scatter plot is obtained. Provided there is a degree of
correlation between the r values of the stock and r values àf the market indicator,
this scatter plot can be regressed to a single line. The line obtained by regression
of a scatter plot of r values of the stock and r values of the market indicator is the
characteristic line for the stock.

The slope of the characteristic line is defined by y=a+j3x. The Beta coefficient
is most commonly referred to as the stock’s Beta. If the stock r values are plotted
on the y axis and market r values are plotted on the x axis, (Figure 13.1) the
regression line can be defined as

A plot of r values for the market plotted against the same r values gives a
straight line with a slope of 45°, with a Beta of 1 (in other words, y = lx).
A plot of r values for a riskless investment, i.e., one with a constant rate
of return, such as a Treasury bond, will have a 3 = 0 (its r values will plot
as a straight line r%).

The market line is defined on a bivariate plot of annual rate of return r, against
j3 with two points; the first is the riskless, long term Treasury bond rate, and the
second is the r for the market. In 1994 this was 27.3% for the Australian stock
market (Barnett and Sorentino), and long term Treasury bonds were yielding
12.6%. The resultant plot is shown in Figure 13.1.

Most Beta’s lie between 0.5 and 15 (Barnett and Sorentino, 1994). Stocks with
a J3 less than I are deemed less risky than the market as a whole, and stocks
with f3 greater than 1 are deemed to be more risky than the market. However,
stocks with 13 greater or less than the market are also expected to provide
greater or lesser returns on investment than the market average, so the CAPM
implies a measure of comparative performance, as well as a measure of risk.
13’s change with time, interest rates, stock performance and market mood, so
they are not a fixed reference point.

The main problem with the CAPM is that it tends to ascribe discount rates to
stocks which are much higher than those stocks’ actual cost of capital. CAPM
discount rates therefore appear to reflect the market expectation of rate of return
from a stock, not so much the discount rate to be applied to its business
decisions. Barnett and Sorentino (op. cit.) give the example of BHP, which in
1987 had an r of 42.6%, whereas, based on its 13, which then was 1.825, its r
was 41%. At the time, the BI-IP company might have had a cost of capital of
around 12%, and it can be seen from this that the r is a remarkably accurate
market measure of the rate of return provided to an investor who buys the
shares, and is not an indicator of the company’s hurdle rate. The CAPM analysis
illustrates the point that the market is generally very well in formed.
