Summary of policy Effects in the Mundell-Fleming
Model
23
Floating VS Fixed Exchange Rates
Argument for floating rates:
allows monetary policy to be used to pursue other goals (stable
growth, low inflation).
Arguments for fixed rates:
avoids uncertainty and volatility, making international
transactions easier.
disciplines monetary policy to prevent excessive money
growth & hyperinflation.
24
INTEREST RATE
DIFFERENTIALS
Two reasons why r may differ from r*:
▪ Country risk:
▪ Expected exchange rate changes:
Jika nilai tukar suatu negara diperkirakan akan turun, maka
peminjamnya harus membayar tingkat bunga yang lebih tinggi untuk
mengkompensasi pemberi pinjaman atas depresiasi mata uang yang
diharapkan.
25
Differentials in The Mundell-Fleming
Model
r r *
where (theta) is a risk premium, assumed exogenous.
Substitute the expression for r into the IS* and LM* equations:
Y C (Y T ) I (r * ) G NX (e )
M P L (r * ,Y )
26
The Effects of An Increase in
e LM 1*LM 2* IS* shifts left, because:
↑ →↑ r →↓I
(IS* ) Y C (Y T ) I (r *) G NX (ε )
(LM* ) M P L (r *,Y )
Ekspor neto (NX) sangat bergantung pada nilai tukar riil, bukan nilai tukar nominal.
Sebelumnya ditulis NX sebagai fungsi dari kurs nominal, karena level harga diasumsikan
tetap, sehingga kurs nominal & riil selalu bergerak bersama. Tetapi dengan tingkat harga
berubah, maka perlu menulis NX sebagai fungsi dari nilai tukar riil

a. Graph the planned expenditure as function of income
b. What is the equilibrium of income?
c. Assume government expenditure increase become 125. What is the new equilibrium
of income?
d. Based on question above, graph the equilibrium in market of goods and services
caused the change in government expenditure
2. Suppose that the money demand function is (M/P) = 1000 – 100r, where r is the interest
rate in percent. The money supply M is 1000 and the price level is 2.
e. Graph the supply and demand for real money balances.
f. What is the equilibrium interest rate?
g. Assume that the price level is fixed. What happens to the equilibrium interest rate if
the money supply is raised from 1000 to 1200?
h. Graph the new supply and demand for real money balances.

Problems and Applications
3. Consider the economy of Japan:
▪ The consumption function: C = 200 + 0,75 (Y-T)
▪ The investment function: I = 200 – 25r
▪ Government purchase and taxes are both 100.
a. For this economy, graph the IS curve (r ranging from 0 to 8)
▪ The money demand function: (M/P) = Y – 100r
▪ The money supply M is 1000 and the price P is 2.
b. For this economy, graph the LM curve (r ranging from 0 to 8)
c. Find the equilibrium interest rate r and income Y!
d. Suppose that G increase from 100 to 150. How does the IS curve shift? What are the new
equilibrium r and Y?
e. Suppose the money supply is raised from 1000 to 1200. . How does the LM curve shift?
What are the new equilibrium r and Y?
